Caution: Market Timing is Difficult to Get Right

In pursuit of investing success, too many individual investors attempt to move all of their money from one asset to another in an effort to pick today’s winner or avoid tomorrow’s loser. Unfortunately, this strategy, known as market timing, is extremely difficult to implement.

Although asset allocation and market timing share some superficial similarities, asset allocation differs from market timing in the following ways:

  • Well-diversified investment mix. Market timers attempt to latch on to short-term market movements. Asset allocation, by contrast, employs specific strategies that take into consideration an investor’s goals, time frame and risk tolerance using stocks, bonds, real estate and cash investments.
  • Long-term outlook. Market timers don’t invest consistently for the long term; instead, they seek to profit from short-term trends in the markets. An asset allocation strategy, on the other hand, sticks with its stated parameters regardless of short-term market movements or economic signs.
  • Periodic rebalancing. Over time a portfolio may get out of alignment based on market movements. Rebalancing is making adjustments to return to or preserve the desired allocation asset mix; it’s not done in anticipation of anything that might happen.
